What is an ELSS?

An ELSS or equity-linked savings scheme is an open-ended equity mutual fund which offers tax deductions under the provisions of Section 80C of the Income Tax Act, 1961. These mutual funds schemes are equity-oriented and the only kind of mutual funds that come with tax benefits of up to Rs 1,50,000 a year. By investing in ELSS, you can save up to Rs 46,800 a year in taxes.

The portfolio of an ELSS is diversified across equity-linked securities of companies across market capitalisation and sectors. Some portion of the portfolio is also invested in fixed-income securities. Therefore, you get the benefit of exposure towards a diversified portfolio by investing in ELSS.

Taxation of ELSS Funds

The capital gains offered by ELSS funds are taxable. Since ELSS funds come with a lock-in period of three years, you can realise only long-term capital gains. These gains of up to Rs 1,00,000 a year are made tax-exempt. Any gains above this limit are taxable at 10%, and there is no benefit of indexation provided.

Dividends offered by all mutual fund schemes are taxed in the classical manner. That is, dividends are added to your overall income and taxed at your income tax slab rate. Until Budget 2020, dividends were tax-free in the hands of investors as companies paid dividend distribution tax (DDT).
